Interpretable Machine Learning Models for Predicting the Next Targets of Activist Funds

Interpretable Machine Learning Models for Predicting the Next Targets of Activist Funds ArXiv ID: 2404.16169 “View on arXiv” Authors: Unknown Abstract This research presents a predictive model to identify potential targets of activist investment funds–entities that acquire significant corporate stakes to influence strategic and operational decisions, ultimately enhancing shareholder value. Predicting such targets is crucial for companies aiming to mitigate intervention risks, activist funds seeking optimal investments, and investors looking to leverage potential stock price gains. Using data from the Russell 3000 index from 2016 to 2022, we evaluated 123 model configurations incorporating diverse imputation, oversampling, and machine learning techniques. Our best model achieved an AUC-ROC of 0.782, demonstrating its capability to effectively predict activist fund targets. To enhance interpretability, we employed the Shapley value method to identify key factors influencing a company’s likelihood of being targeted, highlighting the dynamic mechanisms underlying activist fund target selection. These insights offer a powerful tool for proactive corporate governance and informed investment strategies, advancing understanding of the mechanisms driving activist investment decisions. ...

On a fundamental statistical edge principle

On a fundamental statistical edge principle ArXiv ID: 2404.14252 “View on arXiv” Authors: Unknown Abstract This paper establishes that conditioning the probability of execution of new orders on the self-generated historical trading information (HTI) of a trading strategy is a necessary condition for a statistical trading edge. It is shown, in particular, that, given any trading strategy S that does not use its own HTI, it is always possible to construct a new strategy S* that yields a systematically increasing improvement over S in terms of profit and loss (PnL) by using the self-generated HTI. This holds true under rather general conditions that are frequently met in practice, and it is proven through a decision mechanism specifically designed to formally prove this idea. Simulations and real-world trading evidence are included for validation and illustration, respectively. ...

Internet sentiment exacerbates intraday overtrading, evidence from A-Share market

Internet sentiment exacerbates intraday overtrading, evidence from A-Share market ArXiv ID: 2404.12001 “View on arXiv” Authors: Unknown Abstract Market fluctuations caused by overtrading are important components of systemic market risk. This study examines the effect of investor sentiment on intraday overtrading activities in the Chinese A-share market. Employing high-frequency sentiment indices inferred from social media posts on the Eastmoney forum Guba, the research focuses on constituents of the CSI 300 and CSI 500 indices over a period from 01/01/2018, to 12/30/2022. The empirical analysis indicates that investor sentiment exerts a significantly positive impact on intraday overtrading, with the influence being more pronounced among institutional investors relative to individual traders. Moreover, sentiment-driven overtrading is found to be more prevalent during bull markets as opposed to bear markets. Additionally, the effect of sentiment on overtrading is observed to be more pronounced among individual investors in large-cap stocks compared to small- and mid-cap stocks. ...

Beyond the Bid-Ask: Strategic Insights into Spread Prediction and the Global Mid-Price Phenomenon

Beyond the Bid-Ask: Strategic Insights into Spread Prediction and the Global Mid-Price Phenomenon ArXiv ID: 2404.11722 “View on arXiv” Authors: Unknown Abstract This research extends the conventional concepts of the bid–ask spread (BAS) and mid-price to include the total market order book bid–ask spread (TMOBBAS) and the global mid-price (GMP). Using high-frequency trading data, we investigate these new constructs, finding that they have heavy tails and significant deviations from normality in the distributions of their log returns, which are confirmed by three different methods. We shift from a static to a dynamic analysis, employing the ARMA(1,1)-GARCH(1,1) model to capture the temporal dependencies in the return time-series, with the normal inverse Gaussian distribution used to capture the heavy tails of the returns. We apply an option pricing model to address the risks associated with the low liquidity indicated by the TMOBBAS and GMP. Additionally, we employ the Rachev ratio to evaluate the risk–return performance at various depths of the limit order book and examine tail risk interdependencies across spread levels. This study provides insights into the dynamics of financial markets, offering tools for trading strategies and systemic risk management. ...

Developing An Attention-Based Ensemble Learning Framework for Financial Portfolio Optimisation

Developing An Attention-Based Ensemble Learning Framework for Financial Portfolio Optimisation ArXiv ID: 2404.08935 “View on arXiv” Authors: Unknown Abstract In recent years, deep or reinforcement learning approaches have been applied to optimise investment portfolios through learning the spatial and temporal information under the dynamic financial market. Yet in most cases, the existing approaches may produce biased trading signals based on the conventional price data due to a lot of market noises, which possibly fails to balance the investment returns and risks. Accordingly, a multi-agent and self-adaptive portfolio optimisation framework integrated with attention mechanisms and time series, namely the MASAAT, is proposed in this work in which multiple trading agents are created to observe and analyse the price series and directional change data that recognises the significant changes of asset prices at different levels of granularity for enhancing the signal-to-noise ratio of price series. Afterwards, by reconstructing the tokens of financial data in a sequence, the attention-based cross-sectional analysis module and temporal analysis module of each agent can effectively capture the correlations between assets and the dependencies between time points. Besides, a portfolio generator is integrated into the proposed framework to fuse the spatial-temporal information and then summarise the portfolios suggested by all trading agents to produce a newly ensemble portfolio for reducing biased trading actions and balancing the overall returns and risks. The experimental results clearly demonstrate that the MASAAT framework achieves impressive enhancement when compared with many well-known portfolio optimsation approaches on three challenging data sets of DJIA, S&P 500 and CSI 300. More importantly, our proposal has potential strengths in many possible applications for future study. ...

Strategic Informed Trading and the Value of Private Information

Strategic Informed Trading and the Value of Private Information ArXiv ID: 2404.08757 “View on arXiv” Authors: Unknown Abstract We consider a market of risky financial assets whose participants are an informed trader, a representative uninformed trader, and noisy liquidity providers. We prove the existence of a market-clearing equilibrium when the insider internalizes her power to impact prices, but the uninformed trader takes prices as given. Compared to the associated competitive economy, in equilibrium the insider strategically reveals a noisier signal, and prices are less reactive to publicly available information. Additionally, and in direct contrast to the related literature, in equilibrium the insider’s indirect utility monotonically increases in the signal precision. Therefore, the insider is motivated not only to obtain, but also to refine, her signal. Lastly, we show that compared to the competitive economy, the insider’s internalization of price impact is utility improving for the uninformed trader, but somewhat surprisingly may be utility decreasing for the insider herself. This utility reduction occurs provided the insider is sufficiently risk averse compared to the uninformed trader, and provided the signal is of sufficiently low quality. ...

Exponentially Weighted Moving Models

Exponentially Weighted Moving Models ArXiv ID: 2404.08136 “View on arXiv” Authors: Unknown Abstract An exponentially weighted moving model (EWMM) for a vector time series fits a new data model each time period, based on an exponentially fading loss function on past observed data. The well known and widely used exponentially weighted moving average (EWMA) is a special case that estimates the mean using a square loss function. For quadratic loss functions EWMMs can be fit using a simple recursion that updates the parameters of a quadratic function. For other loss functions, the entire past history must be stored, and the fitting problem grows in size as time increases. We propose a general method for computing an approximation of EWMM, which requires storing only a window of a fixed number of past samples, and uses an additional quadratic term to approximate the loss associated with the data before the window. This approximate EWMM relies on convex optimization, and solves problems that do not grow with time. We compare the estimates produced by our approximation with the estimates from the exact EWMM method. ...

RiskLabs: Predicting Financial Risk Using Large Language Model based on Multimodal and Multi-Sources Data

RiskLabs: Predicting Financial Risk Using Large Language Model based on Multimodal and Multi-Sources Data ArXiv ID: 2404.07452 “View on arXiv” Authors: Unknown Abstract The integration of Artificial Intelligence (AI) techniques, particularly large language models (LLMs), in finance has garnered increasing academic attention. Despite progress, existing studies predominantly focus on tasks like financial text summarization, question-answering, and stock movement prediction (binary classification), the application of LLMs to financial risk prediction remains underexplored. Addressing this gap, in this paper, we introduce RiskLabs, a novel framework that leverages LLMs to analyze and predict financial risks. RiskLabs uniquely integrates multimodal financial data, including textual and vocal information from Earnings Conference Calls (ECCs), market-related time series data, and contextual news data to improve financial risk prediction. Empirical results demonstrate RiskLabs’ effectiveness in forecasting both market volatility and variance. Through comparative experiments, we examine the contributions of different data sources to financial risk assessment and highlight the crucial role of LLMs in this process. We also discuss the challenges associated with using LLMs for financial risk prediction and explore the potential of combining them with multimodal data for this purpose. ...

A Deep Learning Method for Predicting Mergers and Acquisitions: Temporal Dynamic Industry Networks

A Deep Learning Method for Predicting Mergers and Acquisitions: Temporal Dynamic Industry Networks ArXiv ID: 2404.07298 “View on arXiv” Authors: Unknown Abstract Merger and Acquisition (M&A) activities play a vital role in market consolidation and restructuring. For acquiring companies, M&A serves as a key investment strategy, with one primary goal being to attain complementarities that enhance market power in competitive industries. In addition to intrinsic factors, a M&A behavior of a firm is influenced by the M&A activities of its peers, a phenomenon known as the “peer effect.” However, existing research often fails to capture the rich interdependencies among M&A events within industry networks. An effective M&A predictive model should offer deal-level predictions without requiring ad-hoc feature engineering or data rebalancing. Such a model would predict the M&A behaviors of rival firms and provide specific recommendations for both bidder and target firms. However, most current models only predict one side of an M&A deal, lack firm-specific recommendations, and rely on arbitrary time intervals that impair predictive accuracy. Additionally, due to the sparsity of M&A events, existing models require data rebalancing, which introduces bias and limits their real-world applicability. To address these challenges, we propose a Temporal Dynamic Industry Network (TDIN) model, leveraging temporal point processes and deep learning to capture complex M&A interdependencies without ad-hoc data adjustments. The temporal point process framework inherently models event sparsity, eliminating the need for data rebalancing. Empirical evaluations on M&A data from January 1997 to December 2020 validate the effectiveness of our approach in predicting M&A events and offering actionable, deal-level recommendations. ...

Machine learning-based similarity measure to forecast M&A from patent data

Machine learning-based similarity measure to forecast M&A from patent data ArXiv ID: 2404.07179 “View on arXiv” Authors: Unknown Abstract Defining and finalizing Mergers and Acquisitions (M&A) requires complex human skills, which makes it very hard to automatically find the best partner or predict which firms will make a deal. In this work, we propose the MASS algorithm, a specifically designed measure of similarity between companies and we apply it to patenting activity data to forecast M&A deals. MASS is based on an extreme simplification of tree-based machine learning algorithms and naturally incorporates intuitive criteria for deals; as such, it is fully interpretable and explainable. By applying MASS to the Zephyr and Crunchbase datasets, we show that it outperforms LightGCN, a “black box” graph convolutional network algorithm. When similar companies have disjoint patenting activities, on the contrary, LightGCN turns out to be the most effective algorithm. This study provides a simple and powerful tool to model and predict M&A deals, offering valuable insights to managers and practitioners for informed decision-making. ...
